**Subject: Financial Accounting (Core Course–I)**

**Delhi University – School of Open Learning (SOL)**

---

## Introduction

This chapter forms the foundation of Financial Accounting in Semester I of B.Com. (Hons.) and B.Com. (Prog.) under Delhi University – School of Open Learning. It introduces the meaning, objectives, functions, and limitations of accounting, along with the fundamental accounting concepts and conventions.

Understanding this chapter is essential because all subsequent topics—journal entries, trial balance, financial statements—are based on these principles. The chapter explains why accounting follows certain rules and how financial information is structured and interpreted.

1. Meaning and Definition of Accounting
2. Objectives and Functions of Accounting
3. Limitations of Accounting
4. Users of Accounting Information
5. Branches of Accounting
6. Bases of Accounting (Cash, Accrual, Mixed)
7. Accounting Principles
8. Fundamental Accounting Concepts
9. Accounting Conventions

---

## Concept Explanation

### 1. Meaning and Definition of Accounting

Accounting is the process of:

* Recording business transactions
* Classifying them into appropriate accounts
* Summarising them into financial statements
* Interpreting results for decision-making

It is often described as the **language of business** because it communicates financial information to users such as owners, creditors, investors, and government authorities.

---

### 2. Objectives of Accounting

The main objectives are:

1. To determine profit or loss for a period
2. To ascertain financial position (assets and liabilities)
3. To maintain systematic records
4. To assist management in planning and control
5. To meet legal requirements

---

### 3. Double Entry System

Every transaction has two aspects:

* Receiving aspect
* Giving aspect

This leads to the accounting equation:

[

Assets = Capital + Liabilities

]

Rules of Double Entry:

| Type of Account | Debit | Credit |
| --- | --- | --- |
| Personal | Receiver | Giver |
| Real | What comes in | What goes out |
| Nominal | Expenses & losses | Incomes & gains |

This system ensures accuracy and completeness.

---

### 4. Users of Accounting Information

Major users include:

* Creditors and banks
* Investors and shareholders
* Long-term lenders
* Management
* Employees
* Government and regulatory authorities
* Society

Each group uses accounting data for different decisions such as lending, investing, taxation, and performance evaluation.

---

### 5. Bases of Accounting

| Basis | Recognition of Income | Recognition of Expense |
| --- | --- | --- |
| Cash Basis | When cash is received | When cash is paid |
| Accrual Basis | When earned | When incurred |
| Mixed Basis | Income on cash basis | Expense on accrual basis |

**Accrual basis** is generally followed in business accounting.

---

## Fundamental Accounting Concepts

These are basic assumptions underlying accounting:

### 1. Going Concern Concept

Business is assumed to continue for an indefinite period. Assets are valued at cost, not liquidation value.

### 2. Business Entity Concept

Business is separate from its owner. Owner’s capital is treated as liability to business.

### 3. Money Measurement Concept

Only transactions measurable in monetary terms are recorded.

### 4. Dual Aspect Concept

Every transaction affects two accounts.

Assets = Capital + Liabilities

### 5. Realisation Concept

Revenue is recognised when goods/services are delivered, not when order is received.

### 6. Accrual Concept

Income and expenses are recorded when earned/incurred, not when cash is received/paid.

### 7. Cost Concept

Assets are recorded at historical cost.

### 8. Accounting Period Concept

Business life is divided into artificial time periods (usually one year).

### 9. Matching Concept

Expenses of a period must be matched with revenues of the same period.

### 10. Verifiable Objective Evidence Concept

Every accounting entry must be supported by documentary evidence.

---

## Accounting Conventions

Conventions are customary practices followed in accounting.

### 1. Convention of Consistency

Same accounting methods should be followed year after year.

### 2. Convention of Conservatism

Anticipate no profit; provide for all possible losses.

### 3. Convention of Full Disclosure

All material information must be disclosed in financial statements.

### 4. Convention of Materiality

Only material items influencing decisions need separate disclosure.

---

## Important Methods / Formats

### Basic Accounting Equation

[

Assets = Capital + Liabilities

]

Expanded form:

[

Capital + Revenue + Liabilities = Assets + Expenses

]

### Distinction: Expenditure vs Expense

| Expenditure | Expense |
| --- | --- |
| Spending of money | Expired cost |
| May become asset | Reduces profit |
| May benefit future period | Relates to current period |

---

## Exam Pattern Insight

**Delhi University does not publish fixed unit-wise weightage. The following analysis is based on previous year question papers.**

### Practical Weightage Insight

* Highly theory-based chapter
* Usually 10–20 marks in long answer format
* Frequently combined with Accounting Standards in Section A

### Frequently Asked Areas

* Accounting concepts (short notes)
* Difference between cash and accrual basis
* Double entry system rules
* Matching vs Accrual concept
* Cost concept and its limitations
* Conservatism vs Consistency

### Nature of Questions

* Short notes (4–6 marks each)
* Distinguish between two concepts
* Explain with examples
* Long descriptive answers (10–12 marks)

---

## Common Mistakes Students Make

1. Confusing expenditure with expense
2. Mixing accrual concept with realisation concept
3. Incorrect explanation of dual aspect equation
4. Treating owner and business as same entity
5. Writing definitions without explanation

---

## Common Areas of Confusion

* Difference between:

* Concept and Convention
  * Accrual and Matching
  * Cost and Market Value
* Understanding why profit is not equal to cash
* Why accounting ignores qualitative factors

---

## Important Subtopics to Prioritize Before Exams

1. Dual Aspect Concept
2. Matching Concept
3. Accrual Concept
4. Cost Concept and its limitations
5. Conservatism and Full Disclosure
6. Cash vs Accrual Basis

These areas are consistently examined.

---

## Related Chapters

* Accounting Standards
* Subsidiary Books
* Trial Balance
* Financial Statements

Understanding this chapter is necessary before studying journal entries and preparation of final accounts.

---

## Short FAQ

### 1. Why is profit not equal to cash balance?

Because accounting follows accrual basis. Revenue and expenses are recorded when earned/incurred, not when cash changes hands.

### 2. Why are assets shown at cost?

Due to the Cost Concept and Going Concern assumption.

### 3. What ensures reliability in accounting?

Verifiable evidence and accounting standards.

---

This chapter establishes the theoretical base of Financial Accounting. All practical procedures in later chapters are applications of these concepts and conventions.
